AI’s rapid development, particularly in machine learning and generative AI systems, brings unique opportunities and risks to the financial sector. AI has evolved significantly since its inception in the mid-20th century. Initially known for expert systems, AI now includes machine learning and deep learning. Machine learning allows AI to solve problems with minimal human input, while deep learning uses neural networks to process data and provide complex outputs. These advancements have led to AI’s increased proficiency in specific tasks, such as OpenAI’s ChatGPT, a generative multimodal model for natural language responses.

AI’s Role in Financial Markets

AI applications in financial markets are diverse, ranging from customer service chatbots to sophisticated trading models. Broker-dealers and investment advisers use AI for various functions, including operational, compliance, and portfolio management. AI-powered robo-advisers, like JPMorgan’s “IndexGPT,” provide tailored investment recommendations, highlighting the growing reliance on AI in financial decision-making.

Emerging Risks of AI in Finance

With AI’s advancement come new risks:

  1. Conflicts of Interest: AI could inadvertently prioritize firm profits over client interests, especially when decision-making processes are not transparent.
  2. Market Manipulation: Advanced AI may learn market manipulation tactics, such as spoofing or executing wash sales.
  3. Deception and Fraud: AI’s ability to create deepfakes poses risks of misinformation and misuse of confidential data.
  4. Data Privacy: AI’s access to vast personal data raises concerns about data usage and security.
  5. Discrimination: Biases in training data can lead AI to make biased decisions, potentially leading to discrimination.

In response to these risks, the U.S. Securities and Exchange Commission (SEC) has proposed new rules targeting AI’s predictive data analytics to protect investors’ interests. The SEC’s Division of Examinations is also focusing on emerging AI-related risks.

Broker-dealers and investment advisers must ensure compliance with federal securities laws while using AI. This involves understanding AI applications and implementing appropriate policies to address potential risks. Key strategies include:

  • Assessing AI technology for conflicts of interest, potential customer harm, and regulatory compliance.
  • Keeping an inventory of AI applications and their associated risks.
  • Implementing and reviewing policies to address AI governance and regulatory risks.
  • Ensuring transparency and explainability in AI decision-making processes.
  • Monitoring AI systems’ use of customer data and ensuring appropriate data privacy measures.
  • Safeguarding against cybersecurity breaches.

The Future of AI in Financial Markets

As AI becomes more entrenched in financial markets, regulatory scrutiny is expected to intensify. Broker-dealers and investment advisers should proactively assess and manage AI-related risks, ensuring customer protection and compliance with evolving regulatory standards. The future landscape of AI in finance will likely be shaped by ongoing advancements in technology and corresponding regulatory responses.
